Abstract

This paper examines the association between managerial overconfidence and audit fees. According to the previous research, overconfident managers tend to overestimate the projected cash flows of the projects but underestimate the possibility of adverse shocks. And they overestimate their knowledge and skills and suppose that they can control on all problems and events. Prior research provide empirical evidence that overconfident managers tend to distort investment, mergers and acquisition decisions and divided policy. And overconfident managers are likely to use less conservative accounting, misstated voluntary earning forecast, and engaging greater earning management. We try to extend previous research by investigating the association of managerial overconfidence and audit fees. Auditing standards require auditors to consider management attitude when they assess audit risk. “Tone at the top” is important as managerial attitudes can impact the audit risk through the shaping of moral and ethnic environment of the organization. If the external auditor perceives the managerial overconfidence as increasing financial reporting risk, we expect auditors to incorporate this risk in their audit planning procedure and charge additional fees to compensate for the increased audit efforts to reduce detect risk. The variables of the managerial overconfidence for the analysis are estimated by the model of Schrand and Zechman(2012) and Ahmed and Duellman(2013), according to the result of the analysis on the listed companies from 2005 to 2012, the greater overconfident propensity is, the higher the audit fees. It is likely to say that external auditors recognize the managers’ overconfidence and increase audit risk associated with the managerial overconfidence. And they will demand higher fees to compensate for the additional audit efforts needed to reduce audit risk. We also find that firms audited by Big4 auditors are more likely to increase audit fees than audited by non-big4 auditors, which suggests Big4 auditors might incorporate audit risk relating managerial trait to their audit scope more effectively. As overconfident managers have characteristics that are correlated with audit risk therefore as the robustness test, we use Heckman’s two stage OLS to alleviate self selection problem and we find the result of the analysis is robust. And also we examine whether this relation is affected by corporate governance systems. An independence board reduce the likelihood that greater overconfident propensity increases the audit fees. Taken together, we provide evidence that external auditor successfully perceive the managerial overconfidence as the factor to increase audit risk. In conclusion, this paper helps understand the decision making process of auditors by verifying differentiation of audit fees based on the auditors risk assessment which may be difficult to observe directly.
