Abstract
This study examines whether audit committee accounting expertise helps to improve audit quality by encouraging auditors to conduct diligent goodwill audits and make appropriate goodwill assessments and by safeguarding auditors from dismissal following goodwill impairment recognitions. K-IFRS brought about significant changes in the accounting for goodwill. By eliminating the amortization of goodwill and establishing annual impairment testing by reporting unit, this standard greatly increased the degree of management discretion in the financial reporting of goodwill. Prior studies highlight company incentives to avoid goodwill write-offs and reveal the need for an effective external monitor(Watts 2003; Beatty and Weber 2006; Ramanma and Watts 2012). Financial expertise arguably improves the ability of audit committee members to understand the financial reporting process and, thus, helps to improve monitoring effectiveness. So we test whether greater audit committee accounting expertise is associated with goodwill impairment decision outcomes. Auditors desire to minimize the bias in management's goodwill impairment testing in order to reduce the likelihood of material misstatements in financial statements and therefore provide investors with reliable information. However, this runs in contrast to the desires of managers who likely prefer to avoid recording an impairment to prevent sending a negative signal about future cash flows(Beatty and Weber 2006; Ramanma and Watts 2012). This potential misalignment of incentives between auditors and management opens the door to significant disagreements. If an auditor requires the client to impair, it may result in such a strain on the auditor-client relationship that the auditor is dismissed by the client. Using 937 sample firms with available goodwill data, we are able to find the evidence that the likelihood of an impairment is more strongly related to an expected impairment when audit committees have greater accounting expertise. And we find that the less favorable that goodwill decisions is for the client, the more likely the auditor will be switched(from Big4 to Non-Big 4). We also find audit committees with greater accounting expertise do not shield the auditor from dismissal following less favorable goodwill decision. Prior studies highlight company incentives to avoid goodwill write-offs and reveal the need for an effective monitor. No study, however, has examined the one of the most important monitors: audit committees on the recognition of goodwill impairment. We fill this void by providing meaningful insights.
