Abstract

The debates on the worldwide proliferation of regional trade arrangements (RTAs) focus on whether the RTAs can be net trade creating or diverting, and whether they impede multilateral trade liberalization or not. This paper attempts to answer these questions by quantitatively estimating the economic impact of RTAs based on a bilateral gravity model. As a case study, we apply the results from the gravity regression analysis to the proposed RTAs in East Asia. From the gravity analysis, we find that RTAs overall tend to enhance trade between members without diverting their trade with nonmembers. The net trade creation effect is expected to increase when an RTA includes natural trading partners that are geographically close to members. Our results also suggest that the recent proliferation of RTAs may lead to global free trade if nonmembers join existing RTAs or form new RTAs. However, the effect of trade creation decreases significantly in overlapping RTAs.From our case study, we find that the proposed ASEAN plus three (China, Japan, Korea) RTA is the best commercial policy to the East Asian countries for maximizing net trade-creating effects. If the best policy is not feasible in near future, we suggest for East Asian pair of competing countries to form a Korea-Japan RTA and a China-ASEAN RTA first for maximizing efficiency gains from free trade. Later, these two blocs can be merged for additional net trade-creating effects expected.
