Abstract

This study explores the violation of monotony of one-dimensional diffusion process in the KOSPI 200 index option during the period 1999-2007, using intraday data. We categorized the violation of monotony into 4 categories, type 1 to type 4, and investigated the proportion of the violation occurrences in each type of violation. The main results are as follows. First, type 1 violation, such that when the underlying asset’s price goes up (down) the call option price decreases (increases) and the put option price increases (decreases), occurred at most 18.24%. And type 2 violation, such that although the underlying asset’s price changes, the option price stays the same, showed high frequency, too. Second, another violation, such that both call price and put price increase (decrease) same time, occurred at most 8.01%. Third, as the time interval became short (less than 30minutes), type 1 violation happened frequently in in-the-money options and as the time interval got longer (more than 1 hour), type1 violation happened more in out-of- the-money options. Therefore, according to the overall analysis, we can confirm that since KOSPI 200 index option is not in perfect accordance with one-dimensional diffusion process model, it is not able to be an ideal hedging tool.
