Abstract
With the recent agreement to launch the formal government level negotiation to form the Korea-Japan FTA, the regional, the economic integration in the East Asian region became not mere a theoretical issue, but a political reality. The purpose of this paper is to examine the optimal FTA negotiation strategy to maximize the social welfare as well as the dynamic economic efficiency in terms of industrial structure with special consideration of the technical asymmetry and the market size asymmetry. Based on a simple model assuming three countries with asymmetric technology and the linear demand function, this paper demonstrates that it is optimal to take the Hub & Spoke strategy in the negotiation of the formation of FTA, i.e., the simultaneous negotiation of FTA formation with each major Asian countries such as Japan, China, and ASEAN. This simultaneous negotiation strategy increases the negotiating power of Korea in addition to the least structural distortion of international division of labor in the region. In addition, it has been found that issue-linkage strategy, which integrate the technology and capital transfer issue into the FTA negotiation agenda, is the optimal micro- negotiation strategy.
