Abstract
The cap-weighted indexes have been widely accepted as benchmarks for the both passive and active funds. However, since the global financial crisis, there was a growing concern on the appropriateness of the cap-weighted indexes as the benchmarks. As alternatives, the risk-based indexes have attracted interests from both the academy and the industry. Considering the high concentration on few stocks in Korean equity market, we apply alternative indexes as substitutes for KOSPI200 index. As a result, all the alternative indexes such as Equal Weighting, Minimum Variance, Risk Parity and Maximum Diversification have shown superior Sharpe ratios under certain constraints compared to KOSPI200 index. On average, the weight on the Samsung Electronics which has taken almost 30% in the KOSPI200 becomes less than 1% in the alternative indexes. Similar results are obtained when those methodologies are applied to MKF500 sector indexes. In contrast to the general perception that it is almost impossible to outperform the returns based on the cap-weighted benchmark, we show that the alternative indexes which are more diversified and less exposed to Samsung Electronics can be good substitutes to the conventional counterpart.
