Abstract

Expansionary fiscal policy implemented by current Korean government has reignited an important debate on the effectiveness of government spending. This paper explores macroeconomic effects of government spending using present value multiplier by formulating a small-open dynamic general equilibrium model for Korean economy. We consider three sub-components of government spending (spending for household’s consumption, spending for public capital and wasteful spending) and financing method (debt financing or tax increase) to examine how each ingredient leads to different macroeconomic outcomes. Simulation results show that multipliers are small or even negative in the short-run but increasing over time and different in open and closed economies. In open economy, increase in government spending generate positive income effect which increases consumption but decreases labor and output in the short run. An increase in fiscal debt to maintain long-term fiscal solvency generates fiscal deficit for over 7-8 years. Increase in consumption tax is the best option for tax financing compared to labor or capital income tax increase.
