Abstract
This study examines a small country's endogenous subsidization timing when a trade conflict exists between large countries. It considers a three-country model in which two large countries set optimal tariffs in response to the trade dispute, and a small country supports its firm using subsidies to overcome those tariffs. Each country has its representative firm, which may produce sufficiently differentiated goods. The small country can choose the timing of the subsidization. This paper considers four scenarios: i) a small country subsidizes its firm before the imposition of tariffs; ii) the country subsidizes after the imposition of tariffs; iii) the country subsidizes simultaneously with the imposition of the tariffs; iv) the country does not respond to the tariffs. The paper shows the following results: First, the subsidization strategies, regardless of their timing, are always dominant strategies for a small country against no reaction to the tariffs strategy. Second, the optimal timing of subsidization depends on the degree of product differentiation. If the products are almost homogeneous, then subsidizing after the imposition of tariffs becomes optimal for the small country. If the products are highly differentiated, then subsidizing before the imposition of tariffs is optimal. The firm that produces the highly differentiated product can exercise market power in its differentiated market. Thus, the paper also suggests that the government of a small country should consider the domestic firm's market power when considering the timing of subsidization.
