Abstract

This paper investigates whether the credit default swap (CDS) of individual firms serves as hedge against risk of the individual stocks. We estimate the dynamic conditional correlation (DCC) between stock and CDS of 14 individual firms from March 2002 to January 2011 through DCC–GARCH analysis proposed by Engel (2002), and provide supporting evidence about the hedging role of the CDS. In detail, at first, the DCC coefficients of every firm are significantly negative. Second, even during the periods of extreme movements (i.e., the stock return under 10%, 5%, and 1%), the DCC coefficients of firms remain negative and statistically significant. Furthermore, 9 of 14 firms in our sample exhibit a stronger negative correlation during 1% stock return period. Finally, the DCC coefficients of the most firms are still significantly negative during the financial crisis, and these correlations are much stronger than those during other periods. The overall results imply that the CDS of the Korean firms serves as hedge against stock risk, and the CDS provides an additional benefit beyond a long term hedge especially during periods of extreme stock price movements and the financial crisis, when hedging against risk of stocks is most required.
