Abstract

Sloan(1996) has shown that the persistence of earnings is decreasing in the magnitude of accrual component of earnings. However, the market investors fail to distinguish fully the differential properties of the accrual versus cash flow components of earnings. It was also reported that the investors' systematic mispricing of accruals appeared to generate the return predictability. Based on these prior studies, this study investigates whether investors in Korean stock market efficiently reflect the information in accruals to the stock prices. Empirical results indicate that the market investors appear to overestimate the persistence of accruals and underestimate the persistence of cash flows. Also, hedge portfolio test showed that the trading strategy based on the accrual levels generated significantly positive abnormal returns. These results implies that the market investors in Korean stock market fixate on earnings, failing to distinguish the differential persistence of two earnings components.
