Abstract
This paper reviews the IPO pricing mechanism and examines if relative valuation of offer price affects the initial returns and eventually leads to long-term underperformance. The study by Purnanandam and Swaminathan(2004; P-S model) showed that IPOs are rather overvalued. On the other hand, Zheng(2007) argued that there are some limitations in the P-S model. After adjusting for cash holdings and leverage and excluding the new primary shares when calculating the IPO firm price mutiples, he showed that IPOs are undervalued consistent with classical hypothesis. This paper analyzes over 149 IPO firms in the Korean market from 2002 to 2005. From July 2002, Korean firms have announced the matching firms in the prospectus, which must belong to the same line of business as well as the same industry, have similar firm size, financial characteristics, and type of audit reports. Under the assumption that the market value of the matching firms shown in the prospectus is that of IPO firms, we compute the relative valuation (RV) of the offer price over the market valuation. This analysis finds that IPOs are undervalued irrespective of the valuation models, P-S model(2004) or Zheng(2007). And overvalued IPOs, which RV is obove 1, affect the initial return positively and the long-term performance negatively. These results show that overvaluation in the process of IPO price and thereafter high initial return lies in not the future growth potential but overoptimistic investors' sentiments about growth of IPO firms.
