Abstract

The article examines the effect of the amount of private information impounded in stock price on the sensitivity of investment to stock price. We use price nonsynchronicity to proxy for the amount of private information in stock price. Using non-financial firms listed on the Korea Stock Exchange from 2001 to 2011, we find a positive and significant relation between price nonsynchronicity and the sensitivity of investment to stock price. And the relation is robust for pooled OLS, firm-fixed effects regressions and portfolio regressions with the effect of extreme values controlled. The results are consistent with the hypothesis that managers learn from private information in stock price about firms' fundamentals and use it in their investment decisions, making a positive relation between investment and stock price. Moreover, it appears that analysts decrease the sensitivity of investment to stock price, suggesting that analyst information is not new to managers. We also find that the investment sensitivity to stock price decreases with firm size, suggesting that financial constraint is another source of the positive relation between investment and stock price. However, the consideration of firm size does not harm the effect of private information on the investment sensitivity to stock price.
