Abstract
we consider how the cost interference between the high and low quality affects the product strategy of the monopolist and propose new incentive compatible regulatory direction. The traditional approach offers the downward quality distortion. In attempting to maximize the profit, the monopolist offers the socially optimal quality to the highest preference consumers. However, he offers the lower than the socially optimal quality to the lower preference consumers, The existence of the cost interference changes the quality strategy of the monopolist. Depending on the properties of the consumer utility function and cost interference, he offers a different quality options. (i) When there exists cost complimentary relation between the production of high and low quality, the monopolist offer the higher than the socially optimal level to the highest preference consumer and the lower than the socially optimal level to the lowest consumer. (ii) Even if there exists adverse relation between the production between the high and low quality, when the increasing rate of the utility increase arising from the quality difference is lager than the increasing rate of cost interference, the results are same as (i). (iii) Most interestingly, when there exists the adverse relation between the unit quality increase of the high quality and the unit cost of the low quality, the quality set offered by the monopolist is the one that has not been treated in the previous studies. The monopolist increase the lower quality than the cases when the negative cost interference does not exists. This may also offer the some new direction to the incentive compatible regulatory tools by interfering into the production process directly to correct the downward quality distortion, apart from the traditionally proposed command-and-control regulatory remedies which mainly focus on the results.
