Abstract

This paper uses the Korean data to examine the determinants of economic fluctuation in a small open economy when there exists financial constraints under incomplete information. Economic agent under incomplete information uses a signal that is affected by noise to obtain information on the origin of productivity shock; and we reflect such signal extraction and learning process in the model for analysis. The estimation result confirms that transitory productivity shock is likely to be a main factor of Korean economic fluctuation when there exists noise shock under incomplete information. The result rather differs from previous literature that Korean economic fluctuation is mostly explained by permanent productivity shock. Such result suggests it is necessary to reflect the effect of incomplete information when analysing the determinants and origins of economic fluctuations.
