Abstract

This study empirically examines how geopolitical tensions influence US institutional investors’ equity holdings in Europe. Geopolitical tensions are measured using two indicators: the country-specific Geopolitical Risk Index (GPR) proposed by Caldara and Iacoviello, and the political distance measure developed by Bailey et al. To assess the role of global value chain (GVC) structures in shaping investment decisions, the analysis incorporates GVC indicators constructed by Borin and Mancini. The results show that increases in both measures of geopolitical tensions lead to a significant decline in US institutional investors’ equity investments in European countries. Additional analysis of the effects of geopolitical tensions on GVC structures reveals that European countries exhibit patterns distinct from those observed in non-European emerging economies. This suggests that geopolitical shocks, when measured from the US perspective, manifest differently in Europe because the region maintains deeper economic and political ties with the United States than most other parts of the world.
