Abstract
The purpose of this study is to investigate the effect of level of cash holdings on future accounting earnings and stock returns. Prior research suggests that effects of excess and insufficient cash levels on future performance may be both positive and negative. This study examines whether association between absolute deviation from an estimated optimal cash level and future performance is positive or negative. Using sample of 17,326 firm-year observations from 2000 to 2014, the findings of this study are as follows: First, cash holdings that deviate from an estimated optimal cash level are associated with negative future accounting earnings. Also, Insufficient cash holdings are related to negative future earnings on average, while excessive cash holdings are related to negative future earnings in case of high information asymmetry. These results indicate that unlike insufficient cash holdings, there is negative association between excess cash holdings and future earnings only if severe agency problem. Second, cash holdings that deviate from an estimated optimal cash level are associated with negative future stock returns. There is negative relationship between level of cash holdings and future stock returns in case of not only insufficient cash holding but also excess cash holdings. These results suggest that investors may recognize both insufficient and excess cash holdings as negative signal. This study provides useful implications for investor and financial analysts with respect to interpretations of financial statements.
