Abstract
[Purpose] This study examines the relationship between short selling and analyst optimism bias of earnings forecasts. From the point of view that short selling signals negative information about the firm to the capital market, which helps in efficient price formation, the optimistic bias of analysts is expected to decrease, and the optimistic bias is expected to increase from the perspective of analysts’ conflicts of interest. Additionally, analyst coverage on the relationship between short selling and the optimistic bias of analysts was examined. [Methodology] Short selling was measured by the short selling trading volume and the short selling trading amount. The analyst’s optimistic forecast bias was defined as the EPS forecast minus actual EPS. Using a sample of 2,044 Korean firm-year observations over 2011-2019 period, we examine the effect of short selling on analysts’ forecasts bias. Descriptive statistics, correlation analysis results, and regression analysis results for the major variables that affect analysts’ forecasts bias are presented. [Findings] The analysis results of this study are as follows. First, short selling and the optimistic forecast bias of analysts were significant in the negative (-) direction. This means that the more active the short selling, the less optimistic analysts predict earnings. Second, the effect of analyst coverage on the relationship between short selling and analysts’ optimistic forecasting bias was significant in the negative (-) direction. This means that the greater the analyst coverage, the more moderated the analysts’ optimistic forecasting bias due to short selling. [Implications] This study is meaningful in that it directly examines how short selling affects the analysts’ earnings forecast amid active discussions on the usefulness of the capital market. It is meaningful in that it expanded the discussion on the usefulness of short selling by revealing the relationship between short selling and analysts’ earnings forecasting behavior. The results of this study suggest that the more active the analyst’s earnings forecasting activities, the less the excessive bias in earnings forecasting due to short selling. It is expected to provide important implications for stakeholders.
