Abstract

We investigate the impact of the firm's strategic deviance on cost behavior. Firms tend to use similar strategies to those in the same industry, in general, to reduce uncertainty in future performance and increase viability. However, some companies choose a strategy that deviates from this tendency, which is called ‘a strategic deviance’, meaning the extent of difference of the firm-specific strategy from the industry-wide tendency in corporate strategy. Managers who develop the strategy try to justify their strategy through the operations or financial reporting strategies distinct from other firms in industry. This may affect cost behavior that is subject to manager’s decision making on firms’ resource allocation to achieve the financial goal. We test the relationship between firm’s cost behavior and the strategic deviation using 18,019 firm-year observations with firms listed on Korean Securities Exchange and KOSDAQ markets from 2002 to 2017. The results show that the greater degree of strategic deviance is positively associated with the cost-downward stickiness, confirming that the property of the management strategy affects the cost behavior. This means that the high degree of strategic deviance may cause the information asymmetry and also that for managers who pursue the deviated strategy not to adjust resource even if sales decrease, increasing the cost downward stickiness. This study is meaningful in expanding the literature on the determinants of cost behavior by analyzing the effect of the management strategy's characteristics of strategic deviance on cost behavior. The finding that greater degree of strategic deviance is associated with the inefficient resource allocation suggests that the extreme deviance in management strategy needs to be restricted.
