Abstract

The purpose of this study is to provide evidence of the negative effect the uncertainty surrounding CEO turnover brings to the corporate values measured by long-term stock returns. This study also attempts to find any relations between the corporate uncertainty following leadership change and future investment in R&D and tangible assets. As expected, the stock market has responded negatively following a rise in leadership uncertainty with CEO turnover. Both CAR and BHAR have decreased about 0.7%~2% with respect to 1% increase in idiosyncratic risk over three year periods following CEO turnover. Presence of founder and major shareholder as CEO or director appears to reduce the negative impact on future stock price subsequent to CEO turnover. The investment in R&D and capital expenditures have increased significantly after CEO turnover, which is surprising in that new CEOs are usually expected to cut down on investments of this type because they tend to be more risk averse facing leadership uncertainty. Rather, new CEOs are presumed to invest actively in R&D and tangible assets in search for new growth opportunities. If new CEOs have more ownership in the company, which fact is easy to align their personal interest with shareholders, if new CEOs succeed from insiders who is well knowledged about corporate situation and if the corporate profitability has deteriorated prior to CEO sucession, R&D investment tend to increase next year. Although founders and major shareholders as CEOs or directors help to alleviate negative impact of CEO turnover risk on stock price, their presence in board of directors does not seem to lead to increase in corporate investment.
