Abstract
The household debt-to-GDP ratio of Korea is globally high and has been increasing faster since 2020. This paper estimates the household's sustainable debt ratio limit by income quintile and studies how changes in interest rates and asset prices affect this limit. To this end, this study adopts the methodology of Lee and Lim (2015) and expands the model to reflect changes in asset prices and real estate liabilities. As a result, higher interest rates or losses on asset disposition will reduce household debt space. In addition, some households already have exceeded their sustainable limit of debt given the distribution of debt ratio for each income quintile, although there is debt space on average for all quintiles as of the end of 2020. Considering current rising lending rates and decreasing asset prices, this research expects that the number of households falling into an unsustainable state will increase. The research results suggest that the regulatory authorities should actively enforce regulations on loans depending on the household's solvency to prevent worsening financial stability.
