Abstract

This paper investigates the information transmission between underlying shares and DR (Depository Receipts) listed on US stock exchange and London stock exchange by using GARCH and SUR. In particular, this paper focuses on the return predictability of spread in short-term arbitrage trading strategy. The main findings of this paper are summarized as followings;Firstly, the statistically significant spillover effect from daytime returns of DR to the overnight returns of underlying shares is found but not to the open-to-close return. Meanwhile, I find the spillover effects from daytime returns of underlying shares to both close-to-open return and open-to-close returns of DR. This result is interpreted as evidence that information of DR is efficiently impounded into opening price of underlying shares. Secondly, spread of prices between dually listed stocks has information content of price discovery on both the markets. Spread has significantly negative relationship with close-to-open return of underlying shares but positive relationship with close-to-open return of DR. This empirical evidence explains that arbitrage trading to exploit the spread has influence on price discovery of underlying shares and DR. Overall empirical evidence suggests that observable price of DR listed on overseas market provides useful information to exploit the short-term trading strategy in domestic market.
