Abstract
We study the risk-return trade-off between the default risk and the stock return based on portfolio return data. In order to quantify the default risk of a firm, we adopt the down and out call option (DOC) model of Brockman and Turtle (2003), which considers the possibility of default prior to the maturity of debt. By comparison, Vassalou and Xing (2004) used the option pricing model of Merton (1974) that considers the default possibility only at the maturity of debt. This study focuses on examining whether properties of default portfolios under DOC model differ from those under Merton model. The main findings are as follows. First, in sample matching analyses to show the ability of the model to identify a firm’s default, control groups are distinguished from sample groups under DOC model, but not under Merton model. Second, the default index constructed using DOC model is statistically significant in the Fama-MacBeth (1973) type regression the purpose of which is to analyze whether the default risk affects individual stock returns, but the index under Merton model is not. Finally, under DOC model, the size effect is weakened in statistical significance in our 4 factor-model that contains FF-3 factors and the default risk factor, but not under Merton model. These evidences support our hypothesis that the model difference in the ability to identify a firm’s default risk results in the difference between the ways that explain portfolio returns.
