Abstract

This paper examines the relationship between derivatives and discretionary accruals and the impacts of using derivatives and discretionary accruals on earnings management of the Korean firms. During the sample period from 2003 to 2010, we find that the earnings management variable has a significant and negative relationship with the derivatives usage variable. This means that derivatives usage has been worked as an effective way to smooth the earnings volatility of the Korean firms. However, the discretionary accruals variable has an insignificant or positive relationship with the earnings management variable. This implies that managers may use discretionary accruals for purposes other than smoothing of reported earnings. Also our empirical results show that managers use discretionary accruals and derivatives as substitutive smoothing mechanisms rather than complementary at earnings management, which implies that managers select one of these two mechanisms according to firm’s characteristics. Above results are robust ones after controlling the information asymmetry.
