Abstract
This paper examines the short-selling behavior of investor groups (foreign investor, institutional investor, individual investor) prior to the release of analyst downgrades of domestic security companies. This paper is distinguished from Eom (2012) in that it shows each investor group could have different short-selling motivation whereas the latter analyzes the short-selling behavior of using information by dividing markets on the same event. The empirical results are summarized as follows. First, we find negative abnormal return before and after analyst downgrades, which means economic value of short-selling. Second, short-sale volume and abnormal short-sale volume increased before analyst downgrades, then reached the peak on the day before event date and decreased after that. This pattern suggests short sellers could be informed traders. Third, empirical result using the full sample of downgrades shows that institutional investors are informed traders whereas foreign investors are not. Additional test using sample which has actual short-sale trading preceding the downgrade announcement (day -3 to -1) finds that institutional and individual investors are informed traders. We obtained same results after controlling for proxies of short-sale motivated by hedging and arbitrage. Lastly, we find the possibility of information leakage to the partial investor groups before downgrades announcement because the evidence shows that informed traders conduct short-selling based on not the superior analysis but the tipping. These results suggest that future researches on short-sale should be conducted more carefully and in detailed manner to find discriminative evidences from those of previous studies.
