Abstract
This paper investigates investor overconfidence and the disposition effect by analyzing the relationship between trading volume and market returns or security returns. Using a sample of 802 firms of the Korea Exchange stocks (KSE) from January, 1980 to December, 2011, we find the following things. First, market-wide turnover is positively related to lagged market returns for several months, which means that investors are overconfident. Second, individual security turnover is positively related to lagged security returns as well as market returns. The positive security turnover response to own lagged returns is consistent with the disposition effect. The positive security turnover response to lagged market returns is interpreted as evidence of investor overconfidence. Because trading volume has mixed effects of both buying and selling decisions, however, these results must be carefully interpreted. While investor overconfidence is related to buying decisions, the disposition effect is connected to selling decisions. To differentiate the disposition effect from investor overconfidence, we analyze individual investor’s buying volume and selling volume. Third, market return shocks have more impact on the buy volume of individual investors than on the sell volume. In contrast, security return shocks are more related to the sell volume of individual investors than to the buy volume. These results are interpreted as evidence of investor overconfidence and the disposition effect, respectively.
