Abstract
This paper investigates the effect of circular shareholding restrictions on the liquidity of firms listed on the Korea Stock Exchange from 2012 to 2017. To establish a causal relationship, I employ a difference-in-differences (DID) approach, leveraging the 2014 enactment of circular shareholding restrictions in Korea. I find a negative effect of circular shareholding restrictions on firm liquidity, as measured by the current ratio. This impact is more pronounced in firms with lower cash flows and higher information asymmetry. Furthermore, I find that the financial constraints of affiliated firms within large business groups are relaxed following the implementation of these restrictions. Overall, these results suggest that the improvements in the quality and transparency of corporate governance within large business groups help alleviate financial constraints, thereby reducing the need to maintain liquidity as a buffer against potential external financing requirements.
