Abstract
This study reviews the current taxation on foreign-oriented passive incomes (interest and dividends) focusing on the problem of irrational taxation (“Problem 1” hereafter) on outbound investments, which happens through additionally imposing both individual income tax and local income tax if reduced withholding tax rate on those income is smaller than 14%. Under the other condition if the tax rate is greater than 14%, instead of Problem 1, both the problem of restricted local taxes (“Problem 2” hereafter) and the problem of discriminatory taxation on domestic investments (“Problem 3” hereafter) occur through the exemption of local income taxes. Problem 1 is estimated to be 3 billion KRW, while Problem 2 and 3 is estimated to be 31 and 24 billion KRW in 2025, respectively. In case of inbound investments from those 4 countries where local income tax is not treated in tax treaties with Korea, the problem of tax equity (“Problem 4” hereafter) happens through additional withholding of local income taxes. Problem 4 is estimated to be 83 billion KRW in 2025. However, additional local income tax revenues cause by Problem 4 is rather disadvantageous for Korea, as corresponding taxes on outbound investments are imposed more greatly in those countries. Residents’ tax burdens on outbound investments (Problem 1, 2 and 3) should be solved to minimize those problems through unconditional imposing local income taxes with the ceiling of 15.4%. Nonresidents’ and foreign companies’ tax burdens on inbound investments (Problem 4) should be solved to adjust the withholding tax rate of local income taxes in order to maximize their inbound investments.
