Abstract
This paper analyzes the premium puzzle by reinterpreting assumptions about uncertainty and risk aversion in the literature and finds a time varying characteristic of risk aversion as one important factor causing the puzzle. A domestic consumer will increase his own degree of risk aversion in response to unexpected shocks. The premium reflecting these changes in the degree of risk aversion will be greater than the premium not considering the time varying risk aversion. The premium puzzle would not appear any more in the estimation of premium as a result. Using the relationship between time varying risk aversion and premium, this paper additionally explains the fact that Fama's hypothesis will hold as long as there are unexpected shocks in the system. Evidence, based on monthly data of november 1993 to september 2003 and the maximum likelihood method with GARCH (1,1) process, strongly supports our hypothesis.
