Abstract
The paper analyzes the correlations and dynamic interactions between real stock returns and inflation using Korean monthly data from 1980 to 2006 with no structural breaks. It finds that when the industrial production index and real won/dollar exchange rates are simultaneously considered along with the real stock price and CPI, the variables are cointegrated and causal relations between stock returns and inflation are apparently strengthened. According to the estimation results, real stock returns are negatively correlated with inflation. These findings are compatible with Fama's (1981) proxy hypothesis. Impulse response and variance decomposition analyses also show that while inflation has a substantial impact on stock returns, the contrary is not true. Positive stocks to stock returns and industrial production dynamically increase industrial production and stock returns, respectively.
