Abstract
This study analyses the interaction between investment in wealth and self-insurance against health loss under a two-argument utility of income and health. We consider investments in risk-free assets as well as risky assets, and examine the impacts of the changes in mean return and variance, respectively, on optimal choices of investment and self-insurance. The results are as follows. The interaction between investment and self-insurance depends on whether an individual is correlation averse or correlation loving, the relative importance of income effect and substitution effect, and whether the individual has positive investment or is borrowing. The comparative statics for the changes in mean return of risk-free assets and risky assets are similar. However, when return volatility changes, the investment in risky assets and self-insurance are also affected by prudence in income and cross-prudence in health. We show that the optimal choices of investment and self-insurance can be either substitutes or complements.
