Abstract
The precautionary motive for corporate cash holdings becomes apparent during financial or economic crises. Since the COVID-19 pandemic represents one such exogenous shock for which firms hold cash, this study investigates the impact of COVID-19 on the levels of firms’ tax avoidance with the precautionary motive for corporate cash holdings. Previous studies also suggest that financially constrained firms are more likely to engage in tax avoidance activities than financially unconstrained firms (Park et al. 2014;Edward et al. 2016;Park and Kim 2020 etc.). Therefore, we also investigate the influence of COVID-19 on the association between financial constraints and tax avoidance. KOSPI and KOSDAQ listed firms from 2011 to 2021, a total of 9,364 firm-year observations, are used as the test sample. Cash ETR acts as the primary proxy for tax avoidance (Edward et al. 2016;Park et al. 2014). Following Edward et al. (2016), we use financial constraints measured using the Altman (1968) Z-score and the KZ-index (Kaplan and Zingales 1997). We use a dummy variable for the pandemic period (i.e., equals to 1 after the COVID-19 outbreak, otherwise 0). We find that firms are more likely to engage in tax avoidance in the post-COVID-19 period than in the pre-crisis period. We also document an interaction effect between tax avoidance and financial constraints that strengthens post-COVID-19 crisis:firms increase cash holding for precautionary motives, especially when faced with increased financial constraints. Lastly, we obtain qualitatively similar results whether the dependent variables in BTD are used or when we divide sample into KOSPI and KOSDAQ. Overall, the COVID-19 crisis has had a substantial impact on corporate cash management via tax avoidance and the results are consistent with the precautionary motive theory for cash holdings. To the best of the authors’ knowledge, there are no studies to date that examine the impact of the COVID-19 pandemic on corporate tax avoidance. This paper contributes to the current literature by providing further evidence firms tend to hold more cash after the COVID-19 crisis.
