Abstract
This paper investigates the performance of investment strategy based on the DEA (data envelopment analysis) measure. The MPI index is measured with DEA methodology, where the historical returns during three kinds of periods, such as 6 months, 12 months, and 18 months, are treated as outputs, and prediction error of three kinds of financial variables, such as sales, operating income, and net income, represent the inputs. For the period of 9 years from 2001 to 2009, financial variables and monthly stock return data of firms listed in KRX are used as sample data, and total observations are 4,300 firm-years data. We find that the MPI index is useful indicator for investment strategies and independent of firm characteristic variables. Stocks are sorted by the size of MPI index, and five portfolios are composed. The investment strategy is to buy and hold portfolio with the smallest MPI index, and sell portfolio with the biggest index. The performance of the investment strategy is measured as monthly excess return compared to market return for the investment horizons. The performances of the investment strategies are very significant. When the portfolio with the lowest MPI index is held and the portfolio with the highest MPI index is sold, the average monthly excess return is 1.86% for 3 months, 1.64% for 6 months, 1.14% for 9 months, and 1.38% for 12 months. These results are consistent for any sub-periods. And these results are consistent even after controlling for risk characteristics of firms such as beta coefficient, firm size, and BE/ME ratio.
