Abstract

This paper uses data on OTC currency option prices to estimate the risk-neutral probability distributions(RND) of the KRW/USD exchange rate. Because options markets are forward looking, prices of options with different maturities provide information on the market’s views regarding future movements in exchange rates. We therefore extract investor sentiment about foreign exchange market using the implied moments of the RND such as volatility, skewness and kurtosis. We then examine the changes of market sentiment around times of monetary policy decisions, news on the trade balance and official interventions on the KRW/USD exchange rate. We find the monetary policy changes affect short-term expectation on the KRW/USD exchange rate, while the news on trade balance influences long-term expectation on the exchange rate. However, the FX market interventions have different effects on the market expectation depending on market situation and intensity of intervention.
