Abstract

Before 2014, the individual donations were subject to the income deduction for the income tax purposes. However, the tax credit is now applied to the donations due to the tax law change from 2014. Combined with the progressive individual tax rate system in Korea, this change provides individuals with the severer tax benefit reduction on the donations as their marginal tax rates (“MTR”) are higher. We thus investigate whether the individuals change their donation behaviors in response to the change in the tax benefits. Specifically, we examine whether the change in donation behaviors differ between individuals with high versus low MTR and whether this change vary depending on the types of donations. Based on the “National Survey of Tax and Benefit“ data complied by Korea Institute of Public Finance for 2013 and 2014, we find that there is no significant difference in the reduction in donation behaviors between individuals with high versus low MTR although the total donations on average decrease in 2014 compared to 2013. However, when we investigate the donations to social welfare institutions and religious institutions separately, we find that the individuals with high MTR decrease the donations to social welfare institutions more than individuals with low MTR do. In contrast, decrease in donations to religious institutions does not differ between these two groups. Further analyses reveal that the donations to social welfare institutions decrease below the optimal level, which makes the after-tax donation expense in 2014 equal to that in 2013, whereas the donations to religious institutions drop to the optimal level. Combined, our findings suggest that individual donation decisions are affected by non-tax factors such as one’s faith and belief as well as tax benefits. They also indicate that it depends on the types of donations which factors have greater influence on the donation decisions.
