Abstract

In this paper, we undertake event analysis method to study the relationships between the recalls of defective products and the enterprise values of corresponding firms in Korea. More specifically, we test 1) whether the abnormal event or recall, affects the enterprise value significantly; 2) whether differences in the degrees of influences of the recalls on the enterprise values exist among different industries; 3) whether the recall types (voluntary recall vs. mandatory recall) the corresponding firms executed affect the enterprise values differently; and 4) whether the sizes of the recall-related firms (or the differences in stock markets where the recall-related firms are listed on) affect the enterprise values differently. To achieve the research purpose and test the hypothesis, we use the data on the stock prices of 38 recall-related firms with 101 defective products (34 industrial products, 32 food and medicines, 35 automobiles) reported between 2000 and 2010. The findings are as follows: The recalls of the defective products have significantly negative influences on the enterprise values, the abnormal returns, and cumulative abnormal return of the corresponding firms. Also, the recall events of industrial products as well as food and medicines decrease the enterprise values significantly. In particular, defective products in food and medicine industry lead to the largest drop in the enterprise value. Contrastingly, for automobiles, it was found that the recalls of the defective products increase the enterprise value. however, without any statistical significance. Most importantly, the firms with defective products that executed the voluntary recalls show significantly smaller drops in their enterprise values, the abnormal returns and cumulative abnormal returns, than the firms that reluctantly executed the mandatory recalls do. Lastly, it was found that the relatively larger firms listed on the KOSPI are influenced less in terms of enterprise values than the smaller firms listed on the KOSDAQ albeit without statistical significance.
