Abstract

Hong, Kubick, and Stein (2008) introduce a model that shows a negative relation between firm value and “RATIO,” which is the ratio of the sum of equity of local firms to aggregate risk tolerance in a region. The model assumes that stock markets are segmented at the local level. Using the U.S. stock market data, Hong, Kubick, and Stein (2008) show that empirical results are consistent with their model. In this study, I examine whether the model of Hong, Kubick, and Stein (2008) applies to the Korean stock market. I divide Korean local markets by seven regional areas and perform an empirical analysis using stock price and accounting data of firms listed on the Korea Exchange from 2002 to 2012. I find out that there exists a negative relation between RATIO and firm value and that the negative relation is greater for firms with less visibility, those with more individual invstors, and those with more information asymmetry. To the best of my knowledge, this is the first study that tests the Hong, Kubick, and Stein model outside the U.S. market. I hope that this study catalyzes related researches in the future.
