Abstract
The first and second generation models of foreign exchange crisis emphasize on the demand-side of foreign exchange and suggest the control of hot money movement to reduce the speculative demand. However, the causes of the crisis for the emerging market economies(EMEs) are different from those of developed countries, because the currencies in EMEs are non-convertible currencies. The supply-side approach of foreign exchange such as capital flow reversal and sudden stop models are very useful to analyze the crises in EMEs. This paper examines the capital flow reversal model in Korea by the supply-side approach and finds that the capital flow reversal or sudden stop on the bank liability of foreign exchange is important factor of crises in 1997 and 2008. It is suggested that the stable foreign exchange supply framework, such as bilateral swap agreement and regional financial safety net, should be established. Furthermore, the controls of excessive capital inflow are needed for the EMEs.
