Abstract

There has been increasing voice speaking up about the problem of rule-based regulation and arguing transition to principle-based regulation in financial regulatory system in South Korea. This article shows how principle-based regulation has been implemented in the UK and discuss the practical way how South Korea adopts it. Any regulatory system should pursue two important values, which are stability and rationality, but the problem is that the two values are in trade-off relationship in many situations. Rules are good instruments to enhance stability of a regulatory system but it may deteriorate rationality of the system in unexpected situations. Discretion is a proper tool to pursue rationality but it may damage stability. Principle-based regulation is an attempt to maximize stability and rationality in financial regulatory system by using rules and discretion in harmonize. In terms of rule-making, the UK formulates its rulebook with various types of rules such as Principle, Rule, and Guidance, and these rule types have different level of abstractness, regulatory sanction on breach and civil responsibility in court. The UK seeks stability and rationality in the regulatory system by utilizing these various rule types. The UK’s enforcement strategy can be said to be oriented to compliance-focused approach but it has been adapted to changing environment on the basis of evaluation of the previous strategy. The UK changed from evidence-based intervention before the global financial crisis to proactive intervention, and recently adopted Senior Managers and Certification Regime which seeks personal responsibility in financial institutions. Financial regulatory system of South Korea is mixed with rule-based rule-making and deterrence-focused enforcement approach, which induces regulatory culture where both of regulator and regulatee to stick to the letter of rules instead of regulation’s purpose. Principle- based regulation that focuses on regulatory purpose can fix the irrationality of financial regulatory system in South Korea. In order to implement principle-based regulation, breach of regulatory purpose should be sanctioned instead of breach of letters of rules and balanced approach focused both on deterrence and compliance is required. In terms of rule-making, abstract and purposive principles and subordinate rules should be used in harmonize.
