Abstract
In agency theory framework, Kim et al.(2011) argues that tax avoidance is positively associated with firm-specific stock price crash risk. Because managers have incentive to conceal bad news through tax avoidance, the managerial tendency lead to bad news being stockpiled within the firms. When such a tipping point arrives, all hidden bad news will come out once, resulting a crash. However, this argument overlooks an different feature between U.S firms and Korean firms. In Korea, the separation of ownership and control is low and there is a high conformity between accounting standards and tax laws. From this point of view, this paper examines the relation between tax avoidance and firm-specific stock price crash risk using sample of Korean firms for the period 2012-2018. To investigate the effects of tax avoidance on the stock price crash risk, this paper conducts multiple regression analysis for firms listed on the KOSPI and KOSDAQ market from 2012 to 2018. This paper use two proxies for tax avoidance, first proxy is the discretionary book-tax difference measured by Desai & Dharmapala(2006). And second proxy is tax subsidy on equity suggested by Wilkie & Limberg(1993). To calculate the measures of firm-specific crash risk, this paper first estimates firm-specific weekly returns from the expanded market model regression for each firm and year, and then calculate the negative conditional returns skewness measure of Chen et al.(2001). As another proxy for crash risk is the asymmetric volatility of the firm-specific weekly residual stock returns estimated by expanded market model regression called the “down-to-up volatility” measure by Chen et al.(2001). According to results, tax avoidance is negatively associated with firm-specific stock price crash risk, and this isn’t consistent with Kim et al.(2011). In particular, when analysis except for firms actually experiencing stock price crash, I find that negative relation between tax avoidance and crash risk is stronger than results using whole sample. Furthermore, tax avoidance is negatively related to longer-interval crash risk measured for the two(or three)-year-ahead window. In addition, this paper finds that negative relation between tax avoidance and crash risk is stronger in non-chaebol firms than chaebol firms. The contributions of this paper are that investigates the effect tax avoidance on stock price crash risk for Korea firms with different feature from US firms, and suggests different results Kim et al.(2011) investigating for US firms. Therefore, this paper suggests the necessity for considering different corporate environment when studying about the effects the tax avoidance on the capital market.
