Abstract

If a transaction takes place across borders, multiple countries have an interest in the transaction. Under tax law perspective, the issue is which country has taxing authority over the transaction.  Unlike the Income Tax Act or tax treaties of each country, which generally stipulate that the taxing authority shall be determined based on a proper harmony between the human and location criteria, the Value-Added Tax Act(the “VAT Act”), commonly known as the “consumption tax,” determines the taxing authority solely based on the criteria of location, which is to realize the ‘Destination Principle’. However, since it is practically impossible for the tax authority to track where the goods and services supplied where numerous end-consumers finally consume, each country levies value-added tax by using the alternative “proxy” mark. The VAT Act of Korea also presents “a place where services are provided or goods such as facilities and rights are used” as a “principle” place of supply for services. However, in the recent era of digital economy, for remote services which there is often a discrepancy between the place of service provided and the place of consumption, a controversy has emerged concerning whether the definition of the place of supply of services, acting as a proxy under the VAT Act of Korea, properly embodies the Destination Principle. In line with the global trend including Europe, Korea has already undertaken amendments to the VAT Act to faithfully reflect the ‘Destination Principle’. In 2014, Korea adopted a simplified business registration system, establishing a new taxation basis for electronic services provided by non-residents to end consumers. In 2020, the VAT Act was again amended to assume the place of electronic services to domestic area. Based on such background, this article reviewed in detail the “international trend” that affected the recent amendment of the VAT Act of Korea, referencing the cases from international organizations and other countries. It further explores how the system has been reorganized in Korea since the enactment of the VAT Act in 1977. In addition, this article identifies and discusses areas that require further improvement, despite the recent amendment of the VAT Act.
