Abstract
A wide body of research documents a positive association between unexpected earnings and market reactions around the preliminary announcements of earnings(Oppong 1980; Patell and Wolfson 1984; Atiase 1985; Hagerman et al. 1984; Wilson 1986; Hoskin et al. 1986; Hugh and Ricks 1987). However, substantially less research has tried on assessing whether an unexpected surprise in any earnings components(e.g. revenues, operating expenses or non operating gains and loss) has an additional information contents incremental to earnings. Since firms announce revenues, operating earnings and net earnings all together in the preliminary earnings announcement, investors can use the disclosure of revenues and operating earnings to assess and interpret the quality of the disclosed earnings signal. The purpose of this study is to shed light on the differential market reactions between revenue surprises and expense surprises in these contexts. Most valuation models suggest that investors react more strongly to any surprise that is more persistent or less noisy. We surmise that the operating earnings surprise is more persistent or less noisy than non operating income surprise because the latter includes nonrecurring transitory items. However there seems no difference in persistence or noise between sales revenue and operating expense, therefore investors evaluate equally the surprise sales revenue and operating expense surprise, because there is no difference in persistence or noise between sales revenue surprise and operating expense surprise. Using improved method in measurement on market expectation of accounting performance, we could find that there is no difference in market response to the surprise between sales revenue and operating expense, suggesting that they have no difference in implications for stock prices.
