Abstract

Korea’s Subcontract Price Adjustment System is a government policy that requires subcontracting firms to adjust their prices in response to changes in production costs during the contract period. We explore the purpose and mechanism of the system from an economic perspective. In theory, the risk of cost fluctuations can be shared between the buyer and the supplier firm through various mechanisms, such as incorporating a risk premium into the fixed price. However, as rapid and unpredictable increases in production costs are often difficult to incorporate into contracts ex-ante, and ex-post price adjustments are unlikely if the contracted firm has weak bargaining power, there may be a role for government intervention to alleviate the burden of increased production costs on the supplier firm. This paper examines the system as a policy tool to address these challenges, discusses potential unintended negative consequences, and offers implications for future policy directions.
