Abstract
Because of their equity stake in the risk pool, pool participants face different loss prevention incentives than purchasers of standard insurance contracts with equivalent expected benefits and premiums. This study examines moral hazard problems with a one-period and n-member risk pool model, in which each member's utility is represented by a strictly increasing von Neumann- Morgenstern utility function. When each member's preference shows non-increasing absolute risk aversion, moral hazard becomes more severe as the size of the pool increases. That is, moral hazard is an increasing function of the size of the pool. In addition, the author shows the distortion from moral hazard is getting bigger as the size of the pool increases.
