Abstract
The purpose of this paper is to interpret the Bernoulli Principle under initial random wealth using a Mean Preserving Spread defined by Rothshchild and Stiglitz (1970). The reason why partial or over insurance with fair premium ought to be optimal can be intuitively explained by applying the concept of riskiness of final wealth distribution defined by Rothshchild and Stiglitz (1970). We provide a rigorous proof that, by increasing or decreasing the amount of insurance given full insurance, the risk averse individual can reduce the weight in both tails of his final wealth distribution and consequently decrease the variance of the final wealth distribution. Moreover, a precedent insurable risk model is enlarged by inclusion of loss frequency risk. In reality, nearly all property liability risks are 'compound' risks involving loss frequency as well as loss severity. For simplification we quantify the non zero probability mass of no loss. The results of this compound risk model imply earlier related results as special cases. In essence, given a newly changed fair premium schedule, the theorems that we derived in a simpler risk model are so robust that they apply trivially to the enlarged risk model. This confirmation helps us to obtain a deeper understanding of complicated insurance risk model.
