Abstract
We develop a new indicator for measuring inventory management performance in which random variation factor is eliminated. To this end, we conduct the analysis by selecting a sample of 40 Korean retailers from 2000 to 2018. Specifically, we define the Inventory Management Efficiency(IME) as a new performance indicator by applying the technical efficiency concept based on the production economy theory. Then, we establish the Inventory Turnover Function, where the relationship between inventory turnover and the main factors that determine it is expressed in a multiplicative form. Besides, we carefully look into whether the inventory turnover function satisfies the regularity conditions required to define IME properly, and we estimate IME via a stochastic frontier analysis enabling the isolation of random variation factor from IME. Moreover, we examine the validity of the research model and confirm whether IME statistically exists after estimating the research model. Our evidence suggests that the inventory turnover function established is ‘well-defined’ and IME is an adequately-defined indicator for measuring inventory management performance. We also find that IME is seen to exist statistically. Lastly, our result indicates that the actual inventory turnover level is determined at about 64.3% on average relative to the maximum inventory turnover level Our work academically contributes by proposing a new performance indicator based on technical efficiency. Also, our work practically contributes by suggesting IME through which managers can evaluate their inventory management performance relative to competitors and can also find the best company that they need to benchmark to improve inventory management.
