Abstract
Investors' attitudes toward risk and expected returns may vary over time with the state of economy that fluctuation is nonlinear. Thus we explain variation of corporate bond index return by a nonlinear structure due to changes in macroeconomic variables. The purpose of this paper is to empirical test whether it is appropriate to explain bond return as smooth transition regression(STR) model. We also investigate which variables have a significant predictability. We find that excess bond returns vary between weak and strong economic regimes. The predictive power of term spread varies between economic regimes. The coefficients of default spread are positive and significant in regimes showing considerable forecasting power. There are more positive in lower grade than in high grade. The coefficients of dividend yield are generally significant in strong regime but there are insignificant in strong regime. KOSPI200 index return are significant in both regimes for almost high grade indices. The coefficients of real short term interest rate are negative in both regimes. The sum of squared residuals on the nonlinear STR model reduces compare to the base linear model. The adjusted coefficients of determination for the STR model are also greater than the linear model. Therefore this model improves the goodness of fit and explains bond return better than the linear model.
