Abstract

In an open economy, countries can share country-specific output shocks through global markets, which is known as “consumption risk sharing”. “Consumption home bias puzzle" concerns the lack of consumption risk sharing observed in the global economy. This paper argues that the home bias is inevitable in the short run, but in the longrun it must disappear as the economy adjusts toward the longrunsteadystate situation. While previous researches utilized simple regression analysis, the investigation in this study included developing and employing a dynamic framework to investigate the validity of the longrun consumption risk sharing across countries. The empirical findings using a panel data set of G-7 countries from 1950~2000 indicated the supportive evidence for the validity of long run risk sharing across countries. The evidence in this work suggests that consumption home bias puzzle is shortrun nature and is no longer puzzle in the long run. This finding also implies that risk sharing, often mentioned as one of potential gains from regional economic integration could be considered in the long run perspective.
