Abstract
This paper examines whether macroeconomic burdens such as household debt can act as a constraint on monetary policy by causing Korea's benchmark interest rate to maintain a large gap with the U.S. benchmark interest rate, leading to an imbalance or instability of the won/dollar exchange rate after the global financial crisis. To this end, the purchasing power parity theory and the interest rate parity theory were simultaneously assumed in a co-integration equilibrium model of the KRW/dollar exchange rate, and the dynamics of the KRW/dollar exchange rate were analyzed through a transformation error correction VAR model consisting of co-integration errors and fundamental differentials. The results of the empirical analysis based on international comparisons with the U.K., Canada, and Japan's dollar exchange rates for the period after the global financial crisis show that the co-integration error of the won/dollar exchange rate has become more volatile and decoupled from the co-integration error of other currencies' dollar exchange rates since the global financial crisis. This raises concerns about inefficiencies in the process of adjusting imbalances in Korea's foreign exchange and capital markets. The results also suggest that Korea's monetary policy may have contributed to exchange rate instability since the global financial crisis, as the time to maintain imbalances in the won/dollar exchange rate has increased after an increase in interest rates in Korea.
