Abstract
This paper examines the impact of individual risk preference on their choice of the methods of pay. Unlike fixed pay, performance pay has earnings risk contingent on the performance of an individual or a group. Therefore, risk-averse individuals are more likely to prefer fixed pay than performance pay. Using the information on risk preference and the methods of pay in the 10th wave of the Korean Labor and Income Panel Study (KLIPS), this paper tests this risk-sorting hypothesis. The results from the multinomial logit and multinomial probit models show that risk-averse individuals are more likely to be selected into fixed pay and group performance pay, compared to individual performance pay. This result suggests that individuals are sorted into fixed and performance pay in the labor market according to their risk preferences.
