Abstract
This modeling research examines quantitative implications of the models suggested by Kiyotaki and Moore (2001, 2005, 2008). To this end, the simplest model economy encompassing the effects of liquidity constraints is constructed and analyzed. When investors who maximize gains from investment opportunities are subject to binding liquidity constraints, even purely exogenous liquidity drops may affect in non-neutral manners both the investment amount and the composition of savers' portfolio. In the model, liquidity constraints work as an endogenous propagation mechanism delivering the effects of liquidity shocks into the real sector. However, as already emphasized in the recent literature, it is confirmed that the model generates positive responses of consumption and equity prices to liquidity crunch, which is in stark contrast to empirical regularities. More importantly, this study newly finds that liquidity constraints alone (1) do not amplify the effects of productivity shocks, and (2) do not generate the volatility of equity prices to the comparable level observed in the data. This study also finds that it is hard to match to the data at the same time both volatility and correlation moments of real variables implied by the model.
